Economic substance is the requirement that an entity carry out real activity in the jurisdiction where it claims a tax treatment. The concept comes from the work of the OECD on harmful tax practices (Action 5 of the BEPS project and the Forum on Harmful Tax Practices) and from the reviews of the European Union Code of Conduct Group. Panama incorporated these standards into its legal system through **Law 526 of 2026**, enacted on May 28, 2026, which amends the Fiscal Code.

## What the law requires

Law 526 conditions the tax treatment of certain income on the entity proving effective presence in the country. An entity that fails to prove it loses the benefit of the territorial system over that income. This is set by [article 707-A of the Fiscal Code](/legislacion/ley-526-de-2026-sustancia-economica/), which establishes the economic substance rules for entities of multinational groups incorporated or domiciled in Panama that obtain passive income of foreign source.

## Who it applies to

The regime reaches the entity that meets three conditions at the same time:

1. Being incorporated or domiciled in the Republic of Panama.
2. Belonging to a multinational group, understood as two or more entities linked by ownership or control that operate in different jurisdictions and include the parent company, the subsidiaries and the permanent establishments.
3. Generating passive income of foreign source.

## Passive income covered

The law applies to passive income of foreign source. It comprises:

- Dividends.
- Interest.
- Royalties for the use of intellectual property.
- Capital gains.
- Income from real estate capital.
- Other income from movable capital.

## Requirements of the qualified entity

[Article 707-E](/legislacion/ley-526-de-2026-sustancia-economica/) requires proving three conditions at the same time:

1. **Human resources and infrastructure.** Qualified and adequately paid personnel, dedicated to the core activities, including the administration, direction or control of the assets that generate the income, with adequate premises in the country.
2. **Decisions and risks in the country.** Taking the strategic decisions of the operations within the national territory and bearing the risks in the Republic of Panama.
3. **Adequate operating costs and expenses.** Adequate expenditure in the national territory, other than expenditure on personnel and premises, directly related to the assets that generate the passive income.

The activities may be outsourced provided they are carried out within the territory of the Republic of Panama and under the supervision of the entity, under article 707-G.

## Consequence of noncompliance

An entity that does not prove the requirements ceases to be a qualified entity. In that case, the passive income of foreign source is taxed in Panama at a rate of **15% on net taxable income**, as a single and definitive rate, under [article 707-D](/legislacion/ley-526-de-2026-sustancia-economica/).

## Relationship with the territorial tax system

Panama applies a territorial system: it taxes income of Panamanian source and, as a general rule, does not tax income of foreign source. The economic substance regime introduces a condition to that rule for the entities described: the recognition of the non taxable character of passive income of foreign source depends on the substance proven. The regime operates alongside the transfer pricing obligations of article 762 of the Fiscal Code and the permanent establishment rules of article 762-M.

The operation under the territorial system is framed by the following rates and obligations of the Panamanian system:

| Tax or obligation | Rate |
| :-- | :-- |
| Income Tax | 25% |
| Dividends | 10% or 5% |
| Complementary tax | 2% to 4% |
| ITBMS (VAT) | 7% |
| Notice of Operation | USD 100 to 60,000 (2% of capital) |
| Passive foreign source income of a non qualified entity (Law 526) | 15% |

## What to do

An entity that belongs to a multinational group and receives passive income of foreign source should assess its position under Law 526 of 2026, document the personnel, the premises and the expenses that support the administration of its assets, and keep the evidence that proves compliance. At iurispa we support that analysis and the preparation of the supporting documentation.

The law was implemented by **Executive Decree 32 of 2 September 2026** (Official Gazette 30603-B), after this entry was written. What it presumes satisfied for a pure holding company, and why its outsourcing rule departs from the British Virgin Islands and Cayman models, in [Panama's economic substance regulations and what they require from 2027](/guias/economic-substance-regulations-panama-2026/).
